Is Stagflation Coming in 2027?
Stagflation is the risk we flag in our 2026 Q4 research, and the most likely path stops short of it. Fulcrum Wealth Advisors' Vector Error Correction Model (VECM), estimated on quarterly Moody's Analytics Data Buffet data from 2008Q1 through 2026Q3, shows a Baseline of slower growth, easing inflation and unemployment near 4.7% by 2027Q3. Its Severe Scenario, a stress test rather than a forecast, concentrates recession-level strain in 2027Q2 and 2027Q3.
Key takeaway: Under Fulcrum Wealth Advisors' Severe Scenario, our VECM projects the S&P 500 near 4,627 in 2027Q2, about 39.5% below its 2026Q3 average, with unemployment peaking near 9.13% in 2027Q3. Under the Baseline, the same model puts the index near 7,246 and unemployment near 4.7% at the end of the 12-month horizon.
What's the Most Likely Path for the Economy Into 2027?
Our VECM Baseline describes a slowdown without a recession over the 12 months from 2026Q4 through 2027Q3. Under that scenario, CPI inflation runs near 3.0% in 2026Q4 and eases to about 1.2% by 2027Q3. Unemployment rises from 4.13% in 2026Q3 to about 4.7%. Industrial production keeps growing at roughly 1% to 2.5% a year. The federal funds rate holds near 3.7% to 3.9%, and the 10-year Treasury yield stays between about 4.6% and 4.9%.
Equities soften without breaking. The Baseline puts the S&P 500 near 7,219 at its 2027Q2 low, about 5.7% below the 2026Q3 average of 7,651.54 reported in Moody's Analytics Data Buffet, and near 7,246 by 2027Q3. Consumer confidence recovers only to about 92, still below the 100 mark.
The Moderate (Upside) Scenario assumes resilient consumer and business demand, continued investment and easing supply constraints. In that case our VECM projects the S&P 500 peaking near 8,064 in 2027Q1, with unemployment holding between about 4.0% and 4.3%.

How Is the Forecast Built?
A VECM is a time-series model for variables that move together over the long run, such as interest rates, employment and equity prices. It estimates those long-run equilibrium relationships alongside the short-run adjustments that pull the variables back toward them, and it absorbs outside shocks along the way. We estimate the model on quarterly macroeconomic and financial data from Moody's Analytics Data Buffet covering 2008Q1 through 2026Q3, a window that spans the 2008 financial crisis and the 2020 pandemic shock.
We then run it forward under three Moody's Analytics scenarios:
Baseline: the most likely trajectory under current conditions and Moody's central assumptions.
Moderate (Upside): stronger growth, labor markets, consumer demand and asset valuations.
Severe (Downside): recession and financial stress, with weaker production, higher unemployment, tighter credit, elevated volatility and lower asset values.
Before forecasting, we test each specification for stationarity, cointegration, lag selection, residual serial correlation and stability. The outputs are conditional on each scenario's assumptions. We use them for investment analysis rather than as precise market targets. The unemployment figures refer to the headline U-3 rate, which counts people actively looking for work. The broader U-6 rate adds discouraged workers and people working part time who want full-time hours.
What Would a Recession in 2027 Look Like?
In the Severe Scenario, strain builds through 2027Q1 and concentrates in 2027Q2 and 2027Q3. The scenario assumes escalating geopolitical and energy shocks, tighter credit, weaker demand and a synchronized U.S. and global contraction. Under those assumptions, our VECM projects industrial production contracting 10.41% in 2027Q2 and the S&P 500 falling to about 4,627, roughly 39.5% below its 2026Q3 average. The VIX reaches 107.81 in the same quarter, and BBB corporate yields climb to 8.11%. Unemployment peaks near 9.13% in 2027Q3, and payrolls fall to about 150.5 million from 159.0 million in 2026Q3.
Inflation takes a turn many readers would not expect. The Severe path opens with an energy-price spike, then moves into temporary deflation, with CPI near −3.79% in 2027Q1 as demand contracts. In this scenario, the stagflation risk resolves into a demand shock.
We trace the stress to five channels: geopolitical conflict and trade fragmentation, sovereign debt and elevated interest rates, AI-related labor-market adjustment, rising U.S. housing foreclosures, and Asia-Pacific financial vulnerabilities. We treat the Severe Scenario as a conditional stress test, not the most likely outcome.
Severe-Scenario stress signals, 2026Q4–2027Q3
Indicator | Severe-Scenario value | Timing | Interpretation |
|---|---|---|---|
Industrial production growth | −10.41% | 2027Q2 | Cyclical trough |
CPI inflation | −3.79% | 2027Q1 | Temporary deflation |
Unemployment rate (U-3) | 9.13% | 2027Q3 | Cyclical peak |
S&P 500 | 4,627 | 2027Q2 | About 39.5% below the 2026Q3 average |
Dow Jones Index | 43,518 | 2027Q2 | About 42% below the 2026Q3 level |
VIX | 107.81 | 2027Q2 | Exceptional market stress |
BBB corporate yield | 8.11% | 2027Q2 | Wider spreads, tighter credit |
Consumer Confidence Index | 66.55 | 2027Q2 | Cyclical low |

Longer term, our VECM shows indicators converging back toward their reference ranges beginning around 2031 as temporary shocks fade. Those distant values serve as analytical benchmarks.
Is Low Consumer Confidence a Recession Warning?
Household sentiment is the signal we watch most closely this quarter. The Consumer Confidence Index, as reported in Moody's Analytics Data Buffet, has stayed below 100 since 2025Q1 and stood at 86.9 in 2026Q3. Weak sentiment tends to show up next as softer spending and housing demand, which slows hiring and tightens credit. The risk is a feedback loop between household pessimism and aggregate demand.
Our VECM treats the reading as a warning signal to monitor, not a recession call. In the Baseline, the index recovers to about 92 by 2027Q3. In the Severe Scenario, it falls to 66.55 in 2027Q2, the same quarter equities and industrial production reach their lows.
How Should You Position a Portfolio for a Downturn?
We map each scenario to illustrative asset-class ranges. Under the Baseline, moderate growth supports diversified equities, high-quality bonds and real assets, with selective exposure to AI, semiconductors, cybersecurity and energy infrastructure. The Upside Scenario favors more equity exposure and fewer defensive holdings. The Severe Scenario favors government bonds, cash and capital preservation, with less in equities, real estate and lower-quality credit.
Illustrative strategic asset allocation by VECM scenario
Asset class | Baseline | Upside | Severe |
|---|---|---|---|
Equities | 50–55% | 65–70% | 20–25% |
Government bonds | 20–25% | 10–15% | 35–40% |
Corporate bonds | 10–15% | 5–10% | 5–10% |
Real estate | 5–10% | 5–10% | 0–5% |
Gold & commodities | 5–10% | 5–10% | 0–5% |
Cash & equivalents | 5–10% | 0–5% | 25–30% |
Illustrative allocation ranges only. Actual portfolio weights must total 100% and reflect investor objectives, risk tolerance, and liquidity requirements.
Gold carries a caveat. In the Severe Scenario, our VECM projects gold falling to about 3,176 by 2027Q4, from 4,262 in 2026Q3, because margin calls and forced selling can outweigh safe-haven demand early in a liquidity squeeze. Any recovery comes later, as financial conditions stabilize.
Across all three scenarios, our priorities are liquidity, credit quality, duration management, diversification and disciplined rebalancing. At Fulcrum Wealth Advisors, we use these scenario ranges as one input when coordinating investment, retirement and tax decisions, and when sequencing rebalancing as conditions change.
The Bottom Line
The central risk we see is that weak household sentiment, combined with inflation pressure and financial vulnerabilities, turns a cyclical slowdown into a deeper, synchronized global recession. Our VECM Baseline does not reach that point: unemployment rises to about 4.7% and the S&P 500 sits near 7,246 at 2027Q3. Under the Severe Scenario, in the same quarter, unemployment reaches about 9.13% and the index stands near 5,089, after a 2027Q2 low near 4,627.
